how exactly does this remove missing textures?
I'm curious before installing to my server, how does this remove missing textures? Does it look in the filename and see a keyword (for example 'wood') and replace it with a hl2 texture, does it download them online somehow?

Well the appropriate term is more of replace, because you will still have missing textures but with a very much less bright and noticeable material. What it does internally is it goes through the map file and make sense out of it.

have textures of every game that could be mounted to garrys mod but that takes a while to do

It's not illegal to have the textures, as long as you don't remake the game they came from it's fine.
