The reasoning behind the less recoil is that if I recall correcly, a bullet firing out of the bottom of a revolver chamber directs recoil more into the users hand rather than up, thus increasing accuracy. Fanning would increase fire rate to about that of the PBPP, while increasing bullet spread to like 7-8 degrees, making it a very capable short range ability. The -25% damage while fanning counterbalanced the ridiculous possible damage. The firing speed served not only for balance, but to simulate a single-action revolver, which is what fanning was used with. An animation where Spy ♥♥♥♥♥ the hammer between each shot would do well here, but I think we all know Valve isn't going to go through that much effort.
